The second. The old skool palettes used dithering.

I think you need to create a few ramps before you start drawing large flat shapes in bright colors. Blocking colors out is an acceptable technique, but when done well always includes shading, not just general color of objects.

You need more shape and form, not the furryness the dithering gives at this size, imo. Check out explosion references, and you should be able to get a good idea of the sort of shape you want. I don't think dithering with the red or yellow will be needed. The blue maybe, as a sort of glow (i'd do more than just 50/50 dither though).
