AA is Anti-Aliasing. Smoothing out a picture where you have two diff colors meeting each other. You put a color that is between them to smooth it out. Thats the best i can try to explain it.

to crusader, you could still use less colors, thats known as an important part of pixel art.
Thats Quite nice, but people are right, it does need AA and maybe another colour reduction, But, if you AA it would look silly on some backgrounds (If you keep it transparent.)
