Well if you think about it, you have either black/white (well either 1 colour or another colour), that's just like 1/0, which gan be represented by a bit, but that's just my guessing based on what I know, it might be different for colours or something, I'll go have a look at wikipedia.

Isn't two colors 4-bit, since 8-but is four colors?
It's ok for small sprites.
